In the off-line world, consumers use cash, checks, and credit cards to make purchases. At a fast-food restaurant, people usually pay with cash. If someone purchases an appliance at a discount store, they are likely to use a credit card. When people pay their bills, most use checks. How do people pay online? Unfortunately, paying online with the same instruments that people use off-line, namely cash, credit card, debit card, or paper check may be too slow, inefficient, or expensive for online payments. When a buyer places an order, the seller wants to make sure they will pay. When a bidder wins an electronic auction, the money must be ready. Therefore, special payment methods were developed for online payments. These are referred to as e-payments (electronic payments). E-payments are payments made electronically rather than by paper (cash, checks, vouchers, etc.). For example, a person can pay their bills electronically or transfer money electronically among their accounts or to their child’s college fund.

Security. How safe is the transfer? What are the consequences of the transfer being compromised? Again, if the risk for the payer is higher than the risk for the payee, then the method is not likely to be accepted.
Anonymity. Unlike credit cards and checks, if a buyer uses cash, there is no way to trace the cash back to the buyer. Some buyers want their identities and purchase patterns to remain anonymous. To succeed, special payment methods have to maintain anonymity.

Divisibility. Most sellers accept credit cards only for purchases within a minimum and maximum range. If the cost of the item is too small—say, only a few dollars—a credit card will not do. In addition, a credit card will not work if an item or set of items costs too much—say, an airline company purchasing a new airplane. Any method that can address the lower or higher end of the price continuum or that can span one of the extremes and the middle has a chance of being widely accepted.

There are three types of payment cards:
Credit cards. A credit card provides the holder with credit to make purchases up to a limit fixed by the card issuer. Credit cards rarely have an annual fee. Instead, holders are charged high interest—the annual percentage rate—on their unpaid balances. Visa, MasterCard, and EuroPay are the predominant credit cards.

Charge cards. The balance on a charge card is supposed to be paid in full upon receipt of the monthly statement. Such cards usually have annual fees.
Debit cards. With a debit card, the money for a purchased item comes directly out of the holder’s checking account (called a demand-deposit account). The actual transfer of funds from the holder’s account to the merchant’s takes place within 1 to 2 days. MasterCard, Visa, and EuroPay are the predominant debit cards.

One innovation in online credit cards is a virtual credit card. This is an e-payment system in which a credit card issuer issues a special number that can be used in place of regular credit card numbers to make online purchases. This allows users to use a credit card online without having to disclose the actual credit card number.

Most of the time when a person makes a purchase on the Web they are required to fill out a form with their name, shipping address, billing address, and credit card information. Doing this a few times is fine, but having to do it every time one shops on the Web can be an annoyance. Some merchants solve the problem by having customers fill out a form once and then saving the information on their servers for later use. For instance, this is what Amazon.com has done with its “One-Click” shopping feature. Of course, even if every merchant provided “one-click” shopping, customers would still have to set up an account with every merchant. This would also increase the possibility that the information might fall into the hands of a merchant who wanted to use this information for some other purpose. Also, the merchant wants to be sure of the identity of the buyer.

One way to avoid the problem is to use an electronic wallet (e-wallet). An e-wallet is a software component that a user downloads to their desktop PC and in which the user stores credit card numbers and other personal information. When a user shops at a merchant who accepts the e-wallet, the user clicks the e-wallet, which automatically fills in all the necessary information.

5.2.4 Smart Cards
One of the technologies that is used to support e-payments is smart cards. A smart card looks like any plastic payment card, but it is distinguished by the presence of an embedded microchip. The embedded chip can either be a microprocessor and a memory chip combined or just a memory chip with nonprogrammable logic. The microprocessor card can add, delete, and otherwise manipulate information on the card, whereas a memorychip card is usually a “read only ” card like a credit card. Although the microprocessor is capable of running programs like a computer does, it is not a stand-alone computer. The programs and data must be downloaded from some other device (such as an ATM machine).

Smart cards are used for transaction processing, authentication, and authorization, and they can be categorized by the way in which data (and applications) are downloaded and read from the card. Under this scheme there are two major types of smart cards. The first type is a contact card, a card that is inserted in a smart card reader. These cards have a small gold plate about one-half inch in diameter on the front; when the card is inserted in the reader, the plate makes electronic contact and data are passed to and from the chip.

The second type of smart card is the contactless (proximity) card. In addition to the chip, a contactless card has an embedded antenna. In this case, data (and applications) are passed to and from the card through the card’s antenna to another antenna attached to a cardreader unit or other device. Contactless cards are used for those applications in which the data must be processed very quickly (e.g., mass-transit applications such as paying in buses and trains) or when contact is difficult (e.g., security-entering mechanisms to buildings). Proximity cards usually work at short range, just a few inches. However, one type of proximity card can be used at a distance of over100 feet.

e-cash—the digital equivalent of paper currency and coins—makes a lot of sense. It is secure and anonymous, and it can be used to support payments that cannot be economically supported with payment cards. Form a practical standpoint, however, the inconvenience of opening an account and downloading software and the difficulty of obtaining a critical mass of users seems to have outweighed the benefits of e-cash.

These are all examples of micropayments, which are small payments, usually under $10. Credit cards do not work well for such small payments. Vendors who accept credit cards typically must pay a minimum transaction fee that ranges from 25 cents to 35 cents. These fees are relatively insignificant for credit card purchases above $10, but are cost-prohibitive for smaller transactions. Also, when the purchase amount is small, consumers are unwilling to type in credit card numbers or wait for a standard credit card authorization. Micropayments are one area where e-cash and other payment card schemes come into play. Here are examples of a few innovative methods.

Wireless Payments
An ideal way to pay for certain types of micropayments is to use wireless devices. Vodafone, for example, has an “m-pay bill” system that enables wireless subscribers to use their mobile phones to make payments of $10 or less. Users respond to a telephone number posted on a Web site by sending a text message (SMS) from their cell phones. A message is then sent back, confirming the payment arrangement and including a PIN number that acts as a password to the specific customer’s account. The customer then proceeds with the transaction, and the charge shows up on their monthly Vodafone bill. Other telecommunications companies offer similar services.

A user sets up a Qpass account, creating a user name and password and specifying a credit card against which purchases will be charged. Then, when a purchase is made at a participating site, the user simply enters their Qpass user name and password and confirms the purchase. Instead of immediately billing the user’s credit card account, the charges are aggregated into a single monthly statement, which is billed to the user’s credit card.

Stored-value smart cards have found greater usage than e-cash schemes as an alternative to credit cards. When used to store cash downloaded from a bank or credit card account, smart cards can be used to purchase items with values ranging from a few cents to hundreds of dollars. Various types of vendors worldwide accept stored-value cards: telephone companies, fast-food restaurants, convenience stores, vending machines, gas stations, transportation facilities, sundries stores, cinemas, parking garages, grocery stores, department stores, taxis, parking meters, cafeterias, and video stores. An e-check is the electronic version or representation of a paper check. E-checks contain the same information as a paper check, can be used wherever paper checks are used, and are based on the same legal framework. E-checks work essentially the same way a paper check works, but in pure electronic form, with fewer manual steps. Simply put, they are faster and cheaper, and they can be more secure.

E-billing is also called electronic bill presentment and payment (EBPP). E-billing enables the presentment, payment, and posting of bills via the Internet. Presentment involves taking the information that is typically printed on a bill and hosting it on a bill-presentment Web server. Once the bill is available on the Web server, a customer can access the bill with a browser, review it, and pay it electronically. Payments are generally transferred from the customer’s checking account via the ACH. In e-billing, the customers can be either individuals or companies.

Advantages of E-billing
From the perspective of the billing firm, e-billing has several advantages. The most obvious benefit is the reduction in expenses related to billing and processing payments. The estimate is that paper bills cost between $0.75 and $2.70 per bill. E-billing costs between $0.25 and $0.30 per bill. E-billing also enables better customer service. Not only can customer service representatives see the same presentment that the customer is seeing, but the presentment can also provide access to frequently asked questions and help boxes.
